When done correctly it avoids misstatements, strengthens investor and auditor confidence, and enables meaningful peer comparisons. When done poorly, it exposes your company to restatements, audit challenges, operational blind spots, and diminished leadership credibility.

The Five-Step Model of Revenue Recognition

                               

Ensure the agreement has mutual approval—written, oral, or implied. Confirm clear rights and obligations, defined payment terms, and reasonable collectability. Evaluate amendments to determine whether they constitute a new contract or a modification, and assess whether multiple contracts should be combined.

Define the "units of account" you owe your customer—stand-alone goods or services, distinct bundles, or combined offerings. Determine principal vs. agent (gross vs. net presentation) and identify any material rights such as options for discounted future products.

Estimate the total consideration you expect to receive, including:

  • Variable consideration (rebates, credits, incentives, penalties)
  • Significant financing components
  • Non-cash consideration
  • Amounts payable to customers

Choose the appropriate estimation method (expected value or most-likely amount) and exclude sales or usage taxes where required.

For contracts with multiple POBs, allocate revenue using the stand-alone selling price (SSP). Accepted SSP methods include:

  • Adjusted market assessment
  • Expected cost plus margin
  • Residual method (only when SSP is highly variable or uncertain)

Apply one or more methods consistently, as supported by the underlying facts.

Recognize revenue as control transfers—either at a point in time or over time. Applicable scenarios include stand-ready obligations, consignment arrangements, and bill-and-hold transactions.

Common indicators of control transfer include:

  • Right to payment
  • Transfer of legal title or possession
